Crypto-backed lending gives cryptocurrency holders a way to access liquidity without immediately selling their digital assets. Instead of converting ETH into cash, a borrower can use ETH as collateral and access stablecoins such as USDC.
For long-term ETH holders, the appeal is clear: borrowing can provide liquidity while preserving exposure to the underlying asset. However, the arrangement creates a secured debt position. ETH can decline in value, interest and fees may apply, and collateral can potentially be liquidated.
Understanding how credit limits, collateral, interest, repayments and blockchain transactions interact is essential before using this type of financial product.
How Borrowing Against ETH Works
Suppose an investor owns $25,000 worth of ETH and needs $5,000 for an expense.
Selling $5,000 of ETH is one solution, but doing so reduces the investor’s ETH holdings. Crypto-backed lending provides an alternative: pledge ETH as collateral and borrow USDC against part of its value.
The borrower receives stablecoin liquidity while the ETH secures the debt. After satisfying the required repayment obligations, the remaining collateral can generally be recovered under the platform’s terms.
This approach does not remove exposure to ETH’s price. In fact, price movements become particularly important because they affect the value of the collateral supporting the loan.
USDC Credit Lines Versus Traditional Loans
Some crypto lending products provide a fixed loan, while others use a revolving credit-line structure.
With a credit line, being approved for a particular amount does not necessarily mean the entire amount becomes debt.
Imagine a borrower has a 15,000 USDC credit limit but draws only 4,000 USDC. The 4,000 USDC used represents debt, while the remainder is unused borrowing capacity.
XQ Finance is an example of this model for people researching a loan against crypto. Its documentation describes a wallet-based system designed around reusable USDC credit lines backed by supported ETH collateral. The line is managed on Base, and the amount used becomes debt; repaying principal restores available credit.
There is an important availability qualification: XQ’s current documentation says the product is under development and describes a planned MVP that may change before public launch.
Understanding Collateral and LTV
Crypto-backed lending generally requires collateral worth more than the amount borrowed. This creates a buffer against changes in the collateral’s market value.
A key measurement is the loan-to-value ratio (LTV):
LTV = Outstanding debt ÷ Current collateral value × 100
For example, if someone has $20,000 of ETH securing an 8,000 USDC debt, using $1 per USDC for illustration, the LTV is 40%.
If ETH falls and the collateral is subsequently worth only $12,000, the same debt produces an LTV of about 66.7%.
The borrower did not take additional credit. The risk increased because the collateral became less valuable.
XQ says its planned system calculates a preliminary USDC limit from the collateral value and applicable product rules. Its documentation also explains that falling ETH prices or increasing debt raise LTV and can eventually result in restrictions or liquidation.
How Interest Is Calculated
Interest can vary considerably between lending products, making the calculation method as important as the advertised rate.
Borrowers should understand whether interest applies to the full credit limit or only the amount used, when interest starts accruing, how frequently it is calculated and what happens after any grace period.
XQ says there is no interest on unused credit and that interest starts when the credit line is used. It also advertises 0% interest when the borrowed amount is repaid within its 14-day grace period.
This means a borrower with a 10,000 USDC limit who draws only 2,000 USDC should distinguish between the credit available and the debt actually created.
Users should nevertheless examine current product terms carefully to determine what interest, fees or other charges apply when debt remains outstanding beyond the grace period.
Why 0% Interest Does Not Mean Zero Risk
An interest-free period can reduce borrowing costs, but it does not protect collateral against market movements.
Suppose someone draws USDC and plans to repay after 10 days. Even if that repayment qualifies for 0% interest, ETH could experience a substantial decline during those 10 days.
As ETH falls, the collateral becomes less valuable and the LTV rises.
XQ’s documentation explicitly notes that a grace period may affect interest accrual but does not prevent LTV from changing and does not protect a position from liquidation.
That distinction is fundamental to understanding crypto-backed lending: an interest-free loan can still carry substantial collateral risk.
Repayment and Reusable Credit
Repayment conditions deserve close attention before borrowing.
Users should understand whether partial repayments are permitted, how payments are allocated between principal, interest and fees, whether deadlines apply, and what conditions must be satisfied before collateral can be recovered.
With a revolving credit line, repayment may also restore borrowing capacity.
XQ’s documentation says that when principal is repaid, outstanding debt falls and available credit is restored. The line can remain open for future use or be closed after all required amounts have been cleared.
This can make a credit line more flexible than repeatedly opening individual loans.
However, borrowers should still have a realistic repayment plan rather than relying on ETH appreciating in the future.
Blockchain Fees Affect the Total Cost
Because crypto-backed lending takes place on blockchain infrastructure, borrowers also need to consider network transaction fees.
Actions such as depositing collateral, drawing USDC, repaying debt and managing a credit position may involve gas costs. These expenses are distinct from the interest charged on borrowing.
XQ says its USDC credit line is managed on Base and describes drawing and repaying USDC there as involving low gas costs.
Actual network fees can vary, however. Users should check the gas estimate displayed by their wallet before authorizing transactions.
This is particularly important for smaller borrowing amounts, where transaction fees can represent a larger percentage of the funds being accessed.
Liquidation Is a Major Risk
One of the most significant risks in crypto-backed lending is liquidation.
If ETH declines while debt remains outstanding, LTV rises. Once a position reaches specified thresholds, a lending system may restrict additional borrowing or liquidate some or all of the collateral.
XQ specifically warns that borrowing against ETH involves collateral, repayment and liquidation risks. Its documentation says a falling ETH price or growing outstanding balance can increase LTV and potentially result in liquidation under applicable thresholds.
Borrowing substantially below the maximum available limit may create a larger buffer against market fluctuations, but it cannot eliminate liquidation risk.
Smart Contracts, Oracles and Wallet Security
Crypto lending also introduces technological risks.
Smart contracts can contain vulnerabilities. Price oracles used to value collateral can fail or behave unexpectedly. Wallets can be compromised through phishing, stolen credentials or malicious transaction approvals.
XQ describes its planned connected-wallet model as non-custodial, meaning XQ does not need to hold a user’s private keys. Its architecture uses smart contracts for credit-line accounting and oracle price data for collateral valuation and LTV calculations.
Non-custodial architecture can reduce certain custody concerns, but it does not eliminate technical or financial risk. Users remain responsible for protecting their wallets and carefully reviewing transactions before signing them.
USDC Also Requires Due Diligence
Borrowers should not evaluate only the ETH side of the transaction.
USDC is designed to maintain a stable value relative to the U.S. dollar, making it useful for lending and payments. But stablecoins still involve issuer, reserve, redemption, regulatory, smart-contract and blockchain considerations.
A thorough assessment of an ETH-backed USDC credit line therefore considers both assets: the ETH securing the debt and the USDC being borrowed.
What to Examine Before Borrowing
Before opening a crypto-backed credit line, users should understand the required collateral, initial LTV, maximum permitted LTV, liquidation thresholds, interest calculation, grace-period conditions, repayment requirements and blockchain costs.
They should also verify the current status of the platform itself. In XQ’s case, the official documentation currently states that the product remains under development, while the main website invites prospective users to join a waitlist.
That makes checking the latest documentation and contractual terms particularly important before committing collateral.
Borrowing Without Selling Still Means Taking on Debt
Crypto-backed lending can provide useful liquidity for people who hold ETH but do not want to sell it immediately. Revolving USDC credit lines can add flexibility by allowing borrowers to use only part of their available limit and restore borrowing capacity as principal is repaid.
XQ Finance’s planned model illustrates this approach with supported ETH collateral, a USDC credit line managed on Base, and an advertised 0% interest period when borrowing is repaid within 14 days.
But the fundamental economics remain unchanged: USDC that has been borrowed is debt, and ETH is collateral securing that debt.
The interest rate is therefore only part of the decision. ETH volatility, liquidation thresholds, repayment obligations, blockchain fees, smart-contract exposure, wallet security and stablecoin risks all matter.
For prospective borrowers, the most useful question is not simply how much USDC they can access. It is what will happen to their debt and collateral if ETH falls sharply before they are able to repay.
